It's ultimately discovered she's been dead since she fell from Cloudsdale as a filly, Twilight and her friends could only see her due to some vaguely-defined magic-related reason, and the Element Of Kindness gave her a physical form so she could fight evil. In the finale it's revealed the townsponies were fine with a ghost living there since that's one of the least weirdest things to happen in that God forsaken town, and Fluttershy goes back to living her 'life' as if nothing changed.
